Why is the core PCE inflation gauge the Fed's real tie-breaker? Discover how cooling jobs and sticky PPI service costs impact the next FOMC rate decision.
Two days from now, on Wednesday, August 26, the Bureau of Economic Analysis will publish the July Personal Income and Outlays report the release that contains the core PCE price index, the Federal Reserve's preferred inflation gauge. It is arriving at an unusually loaded moment. A weak jobs report, a fractured Federal Open Market Committee, and a Fed chair who has deliberately stopped telegraphing his intentions have all collided in the same three-week window, and this print is the last major data release standing between markets and the September 15–16 FOMC meeting. It lands the same morning as the second estimate of second-quarter GDP, and less than 36 hours before Fed Chair Kevin Warsh delivers his first Jackson Hole keynote as chair.
For a market trying to decide whether the Fed's next move is up, down, or nowhere at all, this is not a routine data point. It is the report that either confirms six months of steady disinflation or reopens a debate that, as of the July meeting minutes, was closer than it has been in nearly a decade.
Retail investors who track inflation headlines are often more familiar with the Consumer Price Index, published earlier each month by the Bureau of Labor Statistics. The Fed, however, has explicitly and repeatedly stated that the core PCE price index not CPI is the metric it targets when it references its 2% inflation goal.
The distinction matters mechanically, not just semantically. PCE draws its price data from business surveys rather than household surveys, updates its expenditure weights continuously to reflect substitution behavior (if beef gets expensive, consumers shift toward chicken, and PCE's basket shifts with them), and critically captures spending made on a household's behalf, such as employer-provided health insurance and government-funded medical care. Shelter carries roughly half the weight in CPI that it does in PCE, while financial services, including portfolio management fees, carry meaningfully more weight in PCE than in CPI. That last detail will matter a great deal on Wednesday, as this preview explains below.
Wednesday's release is best understood not in isolation but as the final chapter of a month that has systematically undercut the hawkish tone the Fed struck in late July.
On August 7, the Bureau of Labor Statistics reported that nonfarm payrolls fell by 23,000 in July, against a Dow Jones consensus for a gain of roughly 80,000 one of the larger single-month misses of the cycle. The unemployment rate ticked down to 4.1% from 4.2%, but for the wrong reason: a shrinking labor force rather than robust hiring. Compounding the shock, combined payroll revisions for May and June wiped out a further 103,000 jobs from the prior two months' tallies. Average hourly earnings growth slowed to 3.2% year-over-year, the softest pace since May 2021. Government employment (down 53,000, concentrated in local government education) and retail trade led the losses, while healthcare continued to add jobs.
Five days later, the July CPI report showed headline inflation rising just 0.1% for the month and 3.4% year-over-year, with core CPI easing to 2.5% year-over-year both figures landing exactly in line with consensus and prompting traders to immediately trim the odds of a September hike.
The following day's Producer Price Index report initially looked like a second straight win for the disinflation camp: headline final demand prices were flat in July, missing the 0.2% consensus estimate. But buried in the release was a detail every Fed watcher flagged immediately prices for final demand services excluding food, energy, and trade services (the "core-of-core" services measure) jumped 0.4% for the month, quadrupling June's pace, driven substantially by a 6.5% surge in portfolio management fees. Because portfolio management and other financial services carry a heavier weight in PCE's basket than in CPI's, this specific PPI subcomponent flows almost mechanically into Wednesday's core PCE calculation and it is the single clearest upside risk to an otherwise cooling inflation narrative.
Rounding out the month, retail sales fell 0.6% in July, the first monthly decline in nine months and the steepest drop since May 2025, as a spring tax-refund-driven spending boost faded and Amazon's shift of its Prime Day promotion into June flattered June's figures at July's expense. A control-group measure that strips out volatile categories fell 0.4%, the worst reading since early 2025. The University of Michigan's preliminary consumer sentiment index fell roughly 8% in early August, ending a two-month recovery streak.
Against that backdrop, economist and market-based forecasts for the core PCE price index cluster in a tight band. June's reading came in at 3.3% year-over-year, itself down from May's 3.4%. For July, prediction-market pricing and Cleveland Fed nowcasting both point toward continued modest cooling, with the bulk of probability weight sitting between 3.2% and 3.3% year-over-year; several sell-side economists, including at Pantheon Macroeconomics, have pointed to a monthly core PCE gain near 0.16%–0.2%, consistent with the annual rate stepping down to roughly 3.2%. Other forecasts circulating in financial media ahead of the release have centered closer to 3.3%, reflecting the tension between softer CPI components and the PPI-driven upside risk in financial services pricing described above. Headline PCE, at 3.7% year-over-year in June, is broadly expected to track a similar, modest downward drift.
| Scenario | Core PCE YoY | Typical Market Interpretation |
| Cooler than expected (≤3.1%) | Confirms disinflation trend | Reinforces case for a September hold; front-end yields and the dollar typically soften on a downside surprise |
| In line (3.2%–3.3%) | Matches consensus | Limited standalone reaction; focus shifts to Jackson Hole and the September jobs/CPI data still to come |
| Hotter than expected (≥3.4%) | Signals stalled progress | Revives September hike debate; likely to push front-end yields and the dollar higher as markets reprice Fed risk |
This table describes historical tendencies in how markets typically digest inflation surprises; it is not a prediction of Wednesday's outcome or of subsequent Fed policy action.
Understanding why this single data point carries outsized weight requires understanding just how divided the Fed already is. At the July 28–29 meeting, the FOMC voted 9-3 to hold its target range at 3.50%–3.75% its fifth consecutive hold but the three dissents, from Cleveland Fed President Beth Hammack, Minneapolis Fed President Neel Kashkari, and Dallas Fed President Lorie Logan, all in favor of an immediate 25-basis-point hike, marked the first three-way hawkish dissent since September 2016.
The minutes, released August 19, showed the hawkish sentiment extended well beyond the three formal dissenters: multiple participants indicated that further tightening would likely be necessary if inflation did not decline, and some questioned whether financial conditions were even restrictive enough to bring inflation back to target. Separately, the minutes recorded that at the time of the late-July meeting, market pricing and Fed staff outreach indicated investors were fully pricing a 25-basis-point hike by the September meeting, and another by the end of the first quarter of 2027 a considerably more hawkish backdrop than the one that has since emerged from the July jobs, CPI, PPI, and retail sales data. That gap between where market pricing sat in late July and where it sits today is precisely why Wednesday's core PCE price index print carries the weight of a tie-breaker rather than a routine release: it is the first real test of whether the hawkish tone captured in the minutes still holds up against a month of subsequently softer data.
Wednesday's release does not exist in a vacuum. It lands the same morning as the second estimate of Q2 GDP, roughly 36 hours before Nvidia's quarterly earnings, and just one day before the Kansas City Fed's Jackson Hole Economic Policy Symposium opens on August 27. Chair Warsh confirmed to the role in May by the narrowest Senate margin for a Fed chair in history delivers his first Jackson Hole keynote on the morning of August 28, roughly nineteen days before the September FOMC decision, with no Summary of Economic Projections due until that meeting.
As of the days immediately preceding this preview, futures-market pricing pointed to roughly one-in-three odds of a September hike down materially from the fully-priced hawkish scenario described in the July minutes even as fed funds futures were reported to have a second 25-basis-point hike by December almost fully discounted. That combination describes a genuinely two-sided setup rather than a one-directional story: near-term hike odds have fallen on softer data, while year-end pricing still leans toward additional tightening. Separately, and adding to the backdrop of market stress independent of the inflation print itself, 30-year Treasury yields have recently traded near their highest levels in almost two decades, prompting the Treasury Department to announce it would double its bond-buyback program.
A rigorous read of this release requires naming the downside and upside risks plainly rather than defaulting to a single narrative.
None of this points toward a single, confident forecast of what the Federal Reserve will ultimately decide on September 16 and this preview makes no such prediction. What can be said with more confidence is that Wednesday's core PCE price index print will be read by traders, economists, and Fed officials alike as the cleanest available signal of whether the disinflation trend that has defined 2026 so far is continuing, stalling, or reversing. Given the proximity to Jackson Hole and the September meeting, and given a Committee that has shown it is willing to dissent publicly and forcefully, the market's reaction to this single data point is likely to carry more weight than usual for a monthly inflation release.
July's core PCE print arrives as the capstone to a month of conflicting signals: a labor market that clearly cooled, consumer inflation that behaved, producer prices that flagged a specific and credible upside risk through financial-services fees, and a Federal Reserve more publicly divided than it has been in a decade. Wednesday's release, together with Chair Warsh's Jackson Hole remarks two days later, will do more to shape the September rate debate than any other data point likely to arrive before the FOMC meets.
